2. Examine the following data for three countries. Each of these countries is endowed with the
same 100 units of labor, the only input to production. Pre-trade, their production characteristics
are as follows:
Country 1 could produce either 100 units of commodity Y or 100 units of commodity X, or any
combination of X and Y on its production possibilities curve. The pre-trade exchange rate is 1 to
1.
Country 2 could produce either 60 units of commodity Y or 30 units of commodity X, or any
combination of X and Y on its production possibilities curve. The pre-trade exchange rate is 2 to
1.
Country 3 could produce either 200 units of commodity Y or 200 units of commodity X, or any
combination of X and Y on its production possibilities curve. The pre-trade exchange rate is 1 to
1.
Assume that each country specializes in producing only 1 commodity after trade. They will
specialize in producing the commodity where they have the greatest comparative advantage.
a. If country 2 trades with country 1, show county 2’s gains from trade. (Assume that the posttrade
exchange ratio shifts to 1.5 to 1.) (You need a diagram.)
b. Now assume that country 2 stops trading with country 1 and trades instead with country 3.
Post-trade the exchange ratio adjusts again to 1.5 to 1. Do the benefits of trade to country 2
change from when country 2 traded with country 1? (You need a diagram.)
c. Assume that country 2 keeps trading with country 3. How might the gains from trade in
country 2 change if the post-trade exchange ratio shifted from 1.5 to 1 to 60 to 200 (the ratio of
Y and X produced in the two countries)?
